Undanhängning means that the store puts aside (thus the "undan-") an article (of clothing) for a specific customer for a certain, limited period of time (1 or 2 days I imagine would be usual but I am not sure - I never ask for this). The customer can return to purchase/pay the article during that time, and meanwhile the store commits not to sell it to any other customer.
The "-hängning" part comes from the fact that clothes are typically hung. For other sorts of articles, e.g. books etc, the corresponding word might have been e.g. undanläggning instead, but the essential meaning is the same.
"Reservation" should work fine, but there might be a better term.
